A pool advertising 200% APY looks irresistible. Before depositing, understand what you're actually being paid for — and what can go wrong.

Impermanent loss

When you provide liquidity to an AMM pool (e.g., ETH/USDC), you're exposed to impermanent loss. If the price ratio of the two assets changes, you end up with less value than if you'd simply held the tokens.

IL increases with volatility. Stablecoin pairs minimize it; exotic token pairs maximize it.

Smart contract risk

DeFi protocols are code. Code has bugs. Even audited protocols get exploited. Diversify across protocols, start with small positions, and prefer battle-tested contracts with years of TVL history.

Token emission rewards

Many high APYs come from inflationary governance tokens, not trading fees. The token you're earning may dump faster than you accumulate it. Calculate your yield in USD terms, not token terms.

Rug pulls and admin keys

Check whether the protocol:

  • Has renounced ownership or uses a timelock
  • Publishes admin key holders
  • Has been audited by reputable firms
  • Has a bug bounty program

Anonymous teams with mutable contracts and no audit are red flags.

Risk-adjusted thinking

A sustainable 8% APY on a blue-chip stablecoin pool beats a 500% APY on an unaudited farm that might not exist next week. In DeFi, the yield is often compensation for risk you're taking — make sure you know which risks you're accepting.
